When using the doom diver catapult, can I chose a target spot in the middle of an enemy unit, or does it have to be 1 inch outside the unit so that the doom diver goblin model can be placed on the board?

Yes, you can choose the middle of an enemy unit as the target point: just hold the Doom Diver over the unit at the intended spot, or use a pin or something similar to indicate the spot.
The BRB is not vague at all, although the pratcial application may present some problems.
BRB p. 10: "Line of sight literally represents your warriors' view of the enemy — they must be able to see their foe through, under or over the battlefield terrain, and other models (friendly or enemy). For one model to have line of sight to another, you must be able to trace an unblocked line from its eyes to any part of the body (i.e. the head, torso, arms or legs) of the target. Sometimes, all that will be visible of a model is a weapon, banner or other ornament he is carrying. In these cases, the model is not visible. Similarly, we ignore wings and tails, even though they are technically part of a model's body."
Admittedly, it will sometimes be difficult to determine whether you can draw a line over, through or under any intervening units or obstacles. The easiest way to resolve this is the use of a laser pointer. So, your friend was correct, although I should point out that, to be effective, his target which he needed to draw LoS to should have been a spot a couple of inches in front of your war machine, not the war machine itself.
