What thegoat said. To elaborate a bit: "Beasts of Nurgle can issue and accept challenges, as if they were unit champions," but issuing and accepting challenges is the extent of their "championship." Other rules for champions, like being removed last, do not apply. Furthermore, while participants in a challenge "cannot be attacked by any other model for that round of close combat" (BRB p. 102), Wounds caused by Instability do not fall into that category. It would be up to the controlling player to decide which model is removed.

The challenge doesn't matter, the unit take a wound due the Daemonic Instability (follow those rules).

In the OP example it is just a character in combat with the beasts but it could easily be a unit plus a character in combat with the beasts. In this example the beasts could be taking wounds outside the challenge while the character is simultaneously doing wounds to the beasts within the challenge.. Putting the daemonic instability rule to one side for a moment, surely you would still have to record the wounds to the temporary champion model separately or you could have a situation where the challenge won't end until the entire unit is destroyed!

The wounds to rank and file models are not allocated to individual models until there are enough pending wounds to kill a model. So as long as the Daemon player chooses not to kill the model in the challenge the challenge will continue. But most people will agree that is a dumb situation. That is why I suggested house ruling it

Of course, it would not make any difference, unless the character can refuse the challenge, or there is someone else to take the challenge, since the Beasts of Nurgle could simply issue another challenge next round of CC.
