It says may, but otherwise characters must be placed in the first rank where possible.
So does that mean if I have 3 other characters I can put the Fay Enchantress/Prophetess in the second rank but in a position where they would get to attack in full, but if I don't have 3 characters then she has to go either in the front rank or in the centre of the second rank and can only make 1 supporting attack?

For the question at hand, the "may" is a "must": placing her in the second rank is optional, but if you do so, she must be placed in the centre.
Bretonnia AB p. 40-41:
Characters must be placed in the front rank, if at all possible, displacing Champions, Standard Bearers or Musicians into the second rank (or third if necessary). Standard Bearers and Musicians operate as normal even if not in the front rank.
[...] A Damsel or Prophetess may be placed in the centre of the second rank of the Lance formation rather than the front rank, as the Knights form up protectively around her. Note that she remains fully in play even if she is not in the front rank (so the unit may use her Leadership, she may cast magic, etc.). If a second Damsel or Prophetess joins the unit, she may be placed in the centre of the third rank, and so on. If the rank in front of the Damsel or Prophetess ever falls below three models, she will move forward to take up the empty space. However, a Damsel or Prophetess that is not in the front rank obviously has no line of sight.

@pgamopi : The Damsel/Prophetess can always be put in the second rank, even if there would be place for here in the front rank.
Come to think of it: if you do have already three other characters in the front rank, you would not be using that option, and the Damsel/Prophetess would not need to be in the centre.

Sorry if I'm being a bit stupid here. I'm really not trying to be difficult just want to make sure I've understood everything correctly:
1: Transformation can only be cast on a model on foot, making my initial question mostly academic as it's highly unlikely to actually happen 2: Regardless of base size if I choose to put a Damsel/Prophetess/Fay Enchantress in the second rank she is classed as in the Centre and can only make 1 supporting attack (technically the Fay Enchantress could make 3 as Monstrous Cavalry, but she only has 1 on her profile) 3: If I have 3 Paladins in the front rank I can choose where to place the Damsel/Prophetess/Fay Enchantress in the second rank and they can make attacks accordingly (1 if in the Centre, full if on the flank)
Is that right?

That is correct. Because of the earlier discussions, I initially overlooked the significance of having 3 characters in the front rank. If there is a free spot in the front rank, you can choose to put the Damsel/Prophetess in the second rank, but, if so, you must put her in the centre. If there is no more room in the front rank, you must put the D/P in the second rank, but you can choose where.
