So I wonder how you play when a challenges position interferes with other models ability to attack.
If models in a challenge is in the way for the models behind to attack are those attacks removed or do you count the units to not exists as you may move them and they may attack into the unit instead?
Let's say the challenges are in the their respective corners a model behind in second row of a challenge may only be able to reach the unis in the challenge.
How do you determine what model to move if one side losses attacks because of it?

yes, you will lose attacks. each model can only attack what it is in base-to-base with (or in the case of supporting attacks what the model in front of it is in b-t-b with). 'Cunningly' placing characters and 'strategically' issuing or accepting challenges to make your opponent miss out on swinging with rank-n-files are time-honored shenanigans. A simple, yet egregious example is a single rank of knights with a champion as the flank model getting charged in that flank.
Locally, we have a house rule that each model that is in b-t-b with a character/champion also counts as being in b-t-b with the unit. That also takes care of 'character walls'. It fits with our view of combat as a swirling melee.

That "house rule" is how we play it too. We just don't see it as a "next up!" engagement. They're all mixing it up.

We generally house rule challenges as well.
